Best I can tell it looks like it's part of the teraflex spacer..??
Broken or missing bolt maybe? It's similar on both sides. Whatever the PO did...he was consistent.
But it shouldn't be like this..correct? Spacer should be up tight to the spring seat?

Take a picture of the bump stop. It isn't part of the spacer. The bump stop bolts to the upper spring seat. The spacer fits around the bump stop and is held in place by the bump stop.

Angle suggests that rust and impacts have dislocated the shit out of something.

TF did something weird with that spacer. Most don't fit into the spring seat like that. Regardless, the bump stops should be 90 degrees to the seat. And the spring should be seated better than that.

If it were me, I would be removing the springs and taking it all apart to see what is bending and breaking.

I agree jjvw, Been looking at youtube to see how thats done. Good to see I don't need to invest in a spring compressor. Doesn't look too difficult.
Are bumpstops easy to purchase aftermarket? I expect to find them pretty buggered up.

Crown and Dorman sells replacements. 2001 and earlier Cherokees at the junkyard have them up front.

Sooooo...if I just put in 2" lift springs, instead of replacing the spacers, would it still work ok with the front suspension that still has spacers in it? Like do you need the same kind of lift at both ends?
Soory for the newb questions...but....I'm a Jeep newb.
Really appreciate all the help you guys are giving me. Getting pricey though....

You can have 2" springs in rear and spacers up front or vice versa.

2" BDS springs are on the way to replace the existing. Read a few posts about how to change. But...they all say raise the jeep on stands so you can drop the axle to relieve spring pressure. OK...so how high do I need to lift the jeep? Just get the wheels off the ground? Need 6" of space beneath the wheels?
Don't want to be 1" shy of getting the spring out.

A pair of 6 ton jack stands under the frame by the control arm mounts. One axle at a time. Take the wheels off. Disconnect the shocks, at least the bottom end. Loosen any bonded rubber bushings in the control arms and track bars. Disconnect the sway bars at one end of the links. Disconnect the driveshaft at the axle. Let the axle hang.

Loosened, but do not remove the nuts or bolts. They get retightened with the tires on and the jack stands removed. The normal ride height.

Several clicks higher on the jack stands than the frame is right now.

6-ton jack stands are helpful because they extend farther up than lower rated sets.

Once those are in place you can then take off the wheels which will give you plenty of droop to remove the spring
 
Not knowing what the PO did to your Jeep; couldn't hurt to keep an eye the brake lines while lowering the differential.
You don't want to stretch them tight during the spring removal.
